I always hear about students being recruited by companies, offering them a job after graduation. I remember hearing that Microsoft recruits many students from Waterloo. How do these things happen? ie. How are the students contacted by the companies? How do the companies find out about the students?

Its just something I've always thought about, as I don;t know anyone personally who has been recruited.

For UWaterloo in specific, students would do co-op/internships at Microsoft (and other companies) before graduating.

To get students to apply to those internships in the first place, many companies come to campus to host events and interviews. Someone like Microsoft might give a tech talk on a topic interesting to tech students, give away xbox gear, etc. In turn they collect student's resumes.
